Kmart has several halloween outfits 100% back in points. How exactly does Sears expect to survive giving away stuff for free? Why do vendors do business with sears when they give their product away for free?

They're not giving away anything for free, it's 50% off across the two transactions. And that's only if you manage to use the points back before they expire. Many items in stores have a wholesale cost low enough that they can easily handle a 50%-off discount and still make money. Sears' complex financial problems and mismanagement prevent them from making a profit even if they weren't giving any discounts at all.
